I'm interested in a position within the organization and as per company policy, I am to let my manager know before I formally apply. I've had a exploratory conversation with the hiring manager. Can you please let me know how do I approach this? Should I formally communicate via email or just give a verbal heads up. The new position is a level up from where I am at.

I've had a really bad experience telling previous manager. I'd advise caution.
It’s a good practice to let your manager know in advance that you’re looking for a career progression and what kind of progression you’re interested in. Don’t make it a surprise for your boss. Your manager is the biggest champion inside the company and at the same time your further moves also quite depend on him/her. Any your new hiring manager will give a call to your previous boss to get some references before making a final decision and you’d like your boss to speak great things about you supporting your career growth.
Key is to plant the seed early so he won’t be surprised and get him on your side. You kinda missed the early boat, but from here maybe mention you’re thinking of it one day and his support would mean a lot. Then 2 days later say you thought real hard and really want it and blah blah and ask for his support. When he [obligatorily] says yes, thank him profusely and tell him he’s the best. Key is to own the framing that you’re taking a risk with your awesome managers support and it’s unlikely he’ll sabotage you.
Would you tell your manager before you interview for another company? Only announce that you are leaving once everything is finalized, even it is just an internal transfer.
That’s not how it works. Interval interviews usually reach out to current manager for feedback before extending an offer. If this was the first time the manager heard of it, he’d be caught off guard.
You’re only required to tell before you interview with hiring manger. I personally have let my manager know during our 1 on 1 that I’ll be applying for other teams (didn’t specify any role) during our one on one because I wanted to move from Denver to FC and my team isn’t in FC. I’ve applied for couple of positions but haven’t specifically let my manager know that I was leaving until I had an offer from a diff team. All the HR cares about is that your manger knows that you might be leaving. That’s it.
You are the best judge of your manager’s reaction. HR will want you to inform and will not come to your rescue if your manager screws your ratings.
This conversation is best done in a face to face, 1x1 setting. A good manager will understand and want to help you grow your career, even outside of your current team. Frame the conversation as you are seeking the position for career growth (the higher level). The advantage here is that if you don't get that new position, your current manager knows that they need to look into getting promoted in your current role or you may continue to be a retention risk. To others on this thread - OP did not state that current manager was male. Why are many of you assuming that this manager is male? Watch the misogyny here people!
It’s just easier to say “he” instead of “he/she” in every sentence. Just like when talking about a baby sometimes ppl just say “he” or “she” so that it doesn’t sound too repetitive
